SignalHOLDReviewed 25 Oct 2026

Zero Trust Security exposure in Digital Trust.

Agentic-internet narrative is real, with 36% revenue growth and strong AI-related product momentum, but the setup is still research-only and the valuation/financing burden is heavy.

Catalysts

AI-agent traffic, AEO/edge-defense products, and further platform expansion can sustain growth, but this remains a watchlist name only.

Invalidation

Thesis weakens if FCF stays <10% of revenue while capex consumes cash, GM compression below ~72% persists, or the convertible structure signals chronic external funding need rather than growth strength. (vault 2026-08)

Cloudflare sells a connectivity cloud: Zero Trust/SASE, network services, developer platform, and consumer products delivered on a globally distributed edge network. The 10-K says the network spans more than 330 cities in over 125 countries and interconnects with over 13,000 networks globally.

Cloudflare sells a connectivity cloud spanning Zero Trust/SASE, network services, developer tools, and consumer products delivered from a globally distributed edge. For Digital Trust, the important point is that the same network carries identity, policy, routing, security, and developer workloads.

  • monetization model: Subscription-based cloud services (self-serve and enterprise contracts) plus minor professional services. (FY2024 10-K Business, accession 0001477333-25-000015, sec.gov )
  • revenue mix: One reportable segment; FY2024 revenue streams ≈97% subscription/support, ≈3% professional services. (10-K Note 2/segment note, same accession)
  • who pays: Enterprises, SMBs, developers, government; economic buyer often CISO/CIO/CTO, security/network/platform teams. (10-K Business)
  • margin_value_capture: FY2024 GAAP gross margin 77.7%; GAAP operating margin -8.4%; non-GAAP operating margin 11.8%. Value accrues in edge software/subscription layer. (10-K MD&A)
  • customer classes: CISOs & Security Operations, Platform & Developer Teams, Identity & Access Management Buyers, Compliance & GRC Officers; also enterprise CIO/CTO, SMB/prosumer developers, government. (10-K Business)

FY2025 revenue was $2.168B, up 29.85% year-over-year from FY2024's $1.670B. FY2025 gross profit was $1.615B (74.51% gross margin) and operating loss was $207.2M (-9.56% operating margin). Q1 2026 revenue was $639.8M, up 33.54% year-over-year; GAAP gross profit was $455.6M (71.2% gross margin), non-GAAP income from operations was $73.1M (11.4% margin), and free cash flow was $84.1M (13% of revenue).

FY2025 revenue was $2.168B (+29.9% YoY), with FY2025 gross margin of 74.5% and operating margin of -9.6%. Q2 2026 revenue was $696.1M (+36% YoY), GAAP gross margin was 71.8%, non-GAAP operating margin was 13.8%, and free cash flow was $56.4M (8% of revenue).

Cloudflare owns a broad edge control plane for enterprise internet traffic: ZTNA, SWG, WAF/DDoS, browser isolation, WAN connectivity, and edge compute. The moat is not just feature breadth; it is the operational switching surface created when policy, identity, routing, and developer workloads all live on one globally distributed fabric.

Cloudflare is increasingly a control plane for AI traffic and agent-driven commerce, not just a point product for ZTNA or WAF. The thesis is that once policy, routing, developer services, and network controls are consolidated on one edge fabric, the switching surface becomes operationally expensive to unwind.

  • The 10-K states the network spans more than 330 cities in over 125 countries and interconnects with over 13,000 networks globally.
  • The Q1 2026 EX-99.1 release reported revenue of $639.8M, up 34% year-over-year, and delivered current RPO growth of 34% year-over-year.
  • FY2025 revenue grew 29.85% year-over-year; Q1 2026 revenue grew 33.54% year-over-year.
  • FY2025 gross margin was 74.51%; Q1 2026 GAAP gross margin was 71.2%, showing some AI/infrastructure mix pressure but still a high-margin software/network model.
  • Cash, cash equivalents, and available-for-sale securities were $4.164B at March 31, 2026.
  • The Q2 2026 EX-99.1 release said revenue accelerated to $696.1M (+36% YoY), current RPO growth was 35% YoY, and management called out record growth in total paying customers, large customers, and developers on the platform.
  • The Q2 2026 release said GAAP gross profit was $499.5M (71.8% gross margin) and non-GAAP income from operations was $96.1M (13.8% margin).
  • Free cash flow was $56.4M in Q2 2026, while cash, cash equivalents, and available-for-sale securities were $4.163B at June 30, 2026.
  • The 2025 10-K states Cloudflare’s network spans more than 330 cities in over 125 countries and interconnects with more than 13,000 networks globally.
  • Management explicitly framed the business around the "Agentic Internet," saying Cloudflare is building the infrastructure, controls, developer tools, and payment rails for machine-to-machine traffic.

Public switching-cost proxy for a Cloudflare One / developer-platform deployment: Assessment $250K-$750K over 3-6 months; parallel run $100K-$400K per month over 6-18 months; retraining $50K-$250K over 3-9 months; config/data migration $500K-$3M over 2-6 months. Total modeled switching cost: roughly $1M-$8M+ and 12-24 months for a large enterprise. This is an inferred model, but it is anchored to the documented scale of Cloudflare’s edge fabric (>330 cities, >125 countries, >13,000 interconnects) and the breadth of control-plane products that must be recreated.

  • technical_scarcity: 7/10 (unchanged). Same scarce fabric (>335 cities, software-defined regionality now FedRAMP-High-certified on the same stack, 15 U.S. metros for High-Impact data). The Sep 15 default flip is a new scarcity vector — Cloudflare can set Training/Agent policy for every new domain, including Free — but it is a software default, not a physical exclusive, and customers can opt out. Hyperscalers still replicate point functions. Not an 8: IL4 is intent-only, and VDR inference runs at OpenAI, not on the edge.
  • economic_capture: 6/10 (7 → 6). Revenue +36% and 71.8% GAAP GM still clear the software-toll bar, but (a) deferred is only ~30% of a year's revenue so contractual lock is thinner than a core-processor, (b) FCF conversion is 8% while FY network capex is guided 14–15% of revenue, (c) the $7.7M federal win is 0.28% of annualized revenue, (d) VDR/Wallets/cloudflare.pay are invitation-only or "coming months" with zero disclosed ACV, and (e) the 08-22 note's integer ec=7 was never absorbed by picks_log (DB still held 2.0) — the honest capture of booked economics, stripping option-value, is 6. NRR 120% and 4,698 $100k customers (call-level) keep it from a 5.
  • time_to_monetize: 7/10 (6 → 7). Three dated near-term gates inside 6–24 months: Sep 15 default flip (10 days from this note), Plan complete by Sep 30, Q3 print guided $736–737M, FedRAMP High now live so High-Impact civilian RFPs can be bid, VDR in early access as of Sep 3. Offset: Wallets/full cloudflare.pay still "coming months"; IL4 not achieved; VDR is invitation-only. The 08-15 convertible was a 2029–31 monetization bet; these three catalysts pull a slice of that bet into 2H 2026.

Toll-road (bypass / concentration / hyperscaler) = 2 / 2 / 2 = 6 → STRONG PROXY. Unchanged vs 08-22 and still inside the DT expected band (Zero Trust / SASE 4–6, not 7–9).

  • Bypass 2: Zscaler, PANW Prisma, Fortinet, Netskope, Cisco, plus hyperscaler natives remain viable substitutes; FedRAMP High raises the federal switching cost (requalification), not the commercial one.
  • Concentration 2: 71.8% GM is pricing power, but Cloudflare is not ≥30% of a non-deferrable input. The Sep 15 default is concentration of policy, not of spend.
  • Hyperscaler 2: AWS/Azure/GCP still ship competing WAF/ZTNA/edge; empirical +36% growth says the bundle is not "good enough + free" yet. VDR depending on OpenAI Daybreak is a new hyperscaler-adjacent dependency on the security attach.

Implied ARPU = 1,300,000,000 / 200,000 = $6,500

Global edge density plus one control plane for security, networking, and developer workloads. The more products a customer consolidates, the harder it is to unwind the platform.

Global edge density plus one policy-and-routing control plane. The moat is the compound switching surface created when a customer uses Access, Gateway, WARP, WAN, Workers, and security controls together; the more of the stack Cloudflare owns, the harder the unwind.

Cloudflare's one bottleneck is the default gate on machine-to-machine Internet traffic. Once a domain sits on Cloudflare's anycast fabric, three things become expensive to unwind together: (1) L3–L7 policy (WAF/DDoS/Zero Trust), (2) the developer/runtime plane (Workers) that now hosts agents, and (3) the crawler/identity/payment control plane that decides which bots may fetch, train, transact, or pay. The quantitative constraint is not "can a hyperscaler ship a competing WAF" — it is how much of the public web's bot policy is set by Cloudflare defaults, because a default that applies at onboarding is a network-level switching cost, not a seat-license switching cost.

  1. FedRAMP High / GovRAMP Moderate (announced Aug 10, press dated Aug 11). Cloudflare for Government achieved FedRAMP High (marketplace product FR2000863987A) with NIST as sponsoring agency, plus GovRAMP Moderate, and stated intent to pursue DoD Impact Level 4. Architecture claim: same global software stack with software-defined regionality; High-Impact data processed inside an authorized U.S. boundary across 15 metro areas. Installed base named: >100 U.S. government agencies, including Commerce, Energy, HHS, DHS, Interior, Justice, and State. Named cloud-on-Cloudflare partners: Workday, New Relic, Armis Federal, Darktrace Federal, GitLab. Network footprint in the same release: >335 cities / >125 countries (was ">330 cities" in the FY2025 10-K cited by the 08-08 note).
  2. AI-crawler default flip, effective September 15, 2026 (Cloudflare blog "Your site, your rules"). For all new domains onboarding to Cloudflare, Training and Agent crawlers are blocked by default on pages that display ads; Search remains allowed. Multi-purpose crawlers (Googlebot, Applebot, BingBot) are judged by all of their behaviors, so a Training-block also blocks mixed Search+Training bots unless the customer opts out before Sep 15. Controls are available to all plans including Free. This is the first time Cloudflare has set a network-wide default that treats AI-agent traffic as a gated class rather than an opt-in filter.
  3. OpenAI Daybreak — Vulnerability Discovery and Remediation (Sep 3, 2026). Invitation-only early access inside Cloudflare Managed Defense. Uses OpenAI Daybreak models including GPT-5.6 Cyber via AI Gateway; inference runs on OpenAI servers, not at the edge. NVD logged 60,475 vulnerabilities by September 2026, already above the 48,185 recorded for all of 2025 (1.255× the prior full-year total with a quarter still open). Every patch and WAF rule requires human approval. Not a revenue disclosure.

Reading: ~30% of a year's revenue is already sitting as deferred, and 64% of $2.73B RPO converts inside 12 months. That is a weaker contractual lock than F5's ~65% deferred/revenue (FFIV note) because Cloudflare's mix is more usage/consumption (Workers pool-of-funds). The stickiness that is contractual is the RPO duration, not a 5-year COBOL core. The stickiness that is operational is the default-policy + edge-identity stack below.

B. Default-flip leverage (network share × new-domain flow).

Cloudflare's own 10-Q MD&A: network presence in more than 335 cities and over 125 countries; international was 49% of Q2 2026 revenue (51% in Q2 2025). The company has previously described itself as sitting in front of roughly a fifth of the web; that share figure is not restated in the Q2 10-Q and is treated here as a company-narrative prior, not a 10-Q fact. What is measurable: the Sep 15 default applies to every new domain that onboards, including Free. Switching cost for a new publisher is not "migrate a WAF"; it is "accept Cloudflare's Training/Agent block or opt out before the crawlers that also do Search get blocked." The economic capture of this default is option value, not booked revenue — Pay Per Crawl / Pay Per Use is the monetization path, still unquantified in SEC filings.

C. Federal clearance vs. booked federal dollars (cost-of-moat vs moat-defended).

Named federal Magic Transit + Network Firewall win cited on the Q2 call: five-year, $7.7M (~$1.54M/yr). Versus Q2 annualized revenue $2,784M that is 0.28% of one year of revenue — a proof-point, not a run-rate. FedRAMP High is the qualification barrier that lets Cloudflare compete for High-Impact civilian workloads the Moderate authorization (2022) could not touch; IL4 is still "intent," not achieved. Cost of the clearance is not disclosed as a line item. Conservative bound: the May 7 Plan's cash severance ($125M of the $165M ceiling) plus Q2 network capex (H1 PP&E purchases $115.2M − Q1 $65.2M = $50.0M in Q2; FY2026 network capex guided 14–15% of revenue) is the cash Cloudflare is spending to keep the fabric scarce. Q2 FCF $56.4M (8% of revenue) on $696.1M sales is the residual after that spend.

  • product_service: Cloudflare connectivity cloud — security, performance, reliability, and developer services delivered globally.
  • technical function: Anycast edge network/reverse proxy/CDN with DDoS mitigation, WAF, bot management, Zero Trust/SASE, edge compute/Workers, storage, AI inference. (10-K Business)
  • why it is hard: Global anycast network scale, edge capacity, proprietary threat intelligence, software efficiency, developer ecosystem, and free-tier funnel. (10-K Business/Risk Factors)
  • substitutes: Akamai, Fastly, AWS CloudFront/Shield, Google Cloud CDN, Azure Front Door, Zscaler, Palo Alto, F5, Imperva. (10-K competition/Risk Factors)
  • pricing power: MED — high gross margin/retention, but competitive market and negative GAAP operating margin. (10-K MD&A/Risk Factors)

Cloudflare’s pricing power is mixed:

  • Strong in security/availability products where switching is operationally risky and the service is embedded in production traffic.
  • Weaker in basic CDN/delivery where price per bandwidth is competitive and hyperscalers can bundle.
  • Usage-based Workers/R2 can benefit from AI/edge compute demand, but unit economics depend on underlying GPU/compute cost and inference pricing.

If Cloudflare can raise prices without material logo churn, the evidence would show up in dollar-based net retention, gross margin, and large-customer count. Those signals require primary-source validation.

# Who they sell to

Cloudflare sells to:

  • Individual developers and small self-serve customers — acquired through the free tier and paid self-serve plans.
  • Small and mid-market businesses — often through online sales and automation.
  • Large enterprises — direct sales, customer success, and channel partners.
  • Governments and public-sector entities — increasingly relevant for security, DDoS protection, and Zero Trust; exposure may vary by country.
  • Partners and service providers — including managed security service providers and resellers.
  • Gross margin compression could continue if AI infrastructure and mix shift toward lower-margin workloads outpace operating leverage.
  • Hyperscaler ecosystems can win where identity, compliance, and deep cloud integration matter more than edge purity.
  • Gross margin remains below the FY2025 level because AI infrastructure and lower-margin mix still pressure the model.
  • Hyperscalers can bundle comparable Zero Trust and edge offerings, especially when identity and deep cloud integration matter more than edge purity.
  • A 0% coupon is also a signal of need, not just strength: Q2 2026 FCF was only $56.4M (8% of revenue), down from $84.1M (13%) in Q1, as AI-infrastructure capex consumes cash — Cloudflare is funding growth externally because internal FCF no longer covers the buildout.
  • Gross margin compressed to 71.8% (Q2 2026) from 74.5% (FY2025) on AI/mix pressure — the same trend that would erode the "high-margin software" claim over time.
  • $259.5M of real cash spent on a hedge that only pays if the stock roughly doubles by 2031 is dead-weight cost in a no-appreciation scenario.
  • The 60% conversion premium is a market-implied +60% expectation; if agentic-commerce monetization slips, the notes are $2.5B of debt due 2031 (albeit interest-free).
  • Default-flip backlash / Googlebot collateral. If mixed Search+Training crawlers are blocked on ad pages and publishers do not opt out, Cloudflare becomes the party that broke organic search for new domains. That is a trust-tax on the Free funnel that feeds the paid conversion engine.
  • Federal dollars do not follow the badge. >100 agencies already used Cloudflare before High; the only quantified post-badge contract in the public record is $7.7M / 5 years. If FY2027 10-K still has no >10% government customer and no disclosed federal ARR step-up, the clearance is a qualification trophy, not capture.
  • FCF vs capex. FY network capex guided 14–15% of revenue against Q2 FCF margin 8%. If Q3/Q4 FCF stays <10% after the $2.5B convertible is in cash, the "high-margin software" claim is an accounting identity, not a cash identity.
  • VDR is a feature, not a toll. Inference at OpenAI, invitation-only, human-approval required, no ACV. A PANW/CRWD/QLYS scanner-plus-WAF bundle can replicate "scan + virtual patch" without Cloudflare's fabric.
  • DB/note divergence persists unless written back. 08-22 claimed integer ts7/ec7/ttm6 writeback; picks_log on 2026-09-05 still showed 6.0 / 2.0 / 4.0. A write that does not land is not a score.
  • Volume ≠ revenue. The >50% / ~57.5% machine-traffic share is the flagship headline, but Cloudflare does not disclose agent-traffic monetization; if the 2H26 consumption ramp under-delivers, the +10% single-day AI-momentum move (early Sept) is repriced.
  • Post-quantum DNSSEC is commoditizing infrastructure, not a toll. NIST standardizes ML-DSA; Google, Quad9, and other resolvers will ship post-quantum validation too. Cloudflare is early, not exclusive — the moat is operational scale, which decays as the technique standardizes.
  • Hyperscaler-adjacent dependency deepens. VDR inference at OpenAI and now OpenAI Agents API hosting on Cloudflare Containers make Cloudflare's AI-security attach partly dependent on a hyperscaler-partner stack — the same Q3 toll-road caveat, now reinforced by the agent-runtime integration.
  • DB/note divergence (4th recurrence). The daily sync has overwritten integer ts 7 / ec 6 / ttm 7 back to legacy 6.0/2.0/4.0 again (09-13T01:04Z). A score that does not land in picks_log is not a score; written back this pass (below).
  • What share of revenue comes from Zero Trust/security versus developer services?
  • What is the real migration effort for a large Cloudflare One deployment with endpoint, policy, and routing dependencies?
  • Is the Q1 2026 gross-margin dip mostly AI-infrastructure mix, or an enduring structural shift?
  • What share of Q2 2026 growth was driven by Zero Trust/security versus developer services and the new agentic-internet workload mix?
  • Is the 35% current-RPO growth durable, or is it mostly an AI/agentic-commerce demand burst that will normalize?
  • How much of the modeled $1M-$8M+ switching cost is real economic friction versus a public proxy for policy and traffic-state rebuild effort?

STRENGTHENED

STRENGTHENED

STRENGTHENED. The 0% convertible is a hard capital-markets confirmation of the control-plane thesis, not a distress raise — 0% coupon, 60% premium, and a fully exercised greenshoe are what a scarce AI-infrastructure asset commands. Open question: whether the capex it funds converts to FCF before the notes mature.

INTACT (not STRENGTHENED). The three catalysts thicken the control-plane side of the thesis (who may crawl, who may run High-Impact gov workloads, who may auto-patch at the edge) without yet thickening economic capture. Booked economics are still a 36%-growth, 72%-GM, 8%-FCF connectivity cloud with a 6/9 STRONG PROXY toll-road. Option value in Wallets / Pay-Per-Use / VDR / IL4 is real and dated, but unbooked. Research-only; no live capital.

INTACT (not STRENGTHENED). The thesis's load-bearing assumption — that machine traffic becomes the dominant flow Cloudflare gates — is now empirically true (>50%, ahead of schedule). But that validation thickens the control-plane side without thickening economic capture: no new booked revenue, no 8-K, and the flagship metric is volume, not dollars. Cloudflare remains a 36%-growth, ~72%-GM, 8%-FCF connectivity cloud with a 6/9 STRONG PROXY toll-road, whose durable upside (agentic monetization) is real, dated, and unbooked. Research-only; no live capital.
