Investment Thesis

Applied Optoelectronics (AAOI) manufactures the optical transceivers that carry data between GPUs inside AI datacenters. As AI clusters scale from thousands to hundreds of thousands of accelerators, the interconnect layer — the 800G and next-generation 1.6T optical modules that let GPUs communicate at speed — becomes the hard bandwidth constraint. AAOI sits squarely on that constraint: it completed its first volume 800G shipment to a large hyperscaler in Q1 2026, and management states that demand will "continue to outpace our production capacity through mid-2027." The company has printed five consecutive record revenue quarters, with Q2 2026 revenue of $191.9M up 86.4% year over year and its first non-GAAP profit of $5.5M. The thesis is a capacity story, not an intellectual-property story: AAOI's moat is domestic high-volume cleanroom manufacturing plus hyperscaler qualification, and it is tripling 800G/1.6T capacity from roughly 200K to 650K units per month by the end of 2026 to capture that demand.

But this is a "watch, don't buy" name. The moat quality is a STRONG PROXY, not a direct bottleneck: gross margin is falling (30.3% to 27.7% GAAP year over year) even while demand exceeds supply, implying real pricing pressure, and the top three customers are 92% of revenue. Physical AI / Value-Chain Relevance

Optical interconnect is the physical layer of the Physical AI compute spine. Every AI training run and inference cluster depends on moving terabytes per second between accelerators, and that movement happens over optical transceivers. AAOI sits at the Connectivity, RF & Positioning layer, supplying 800G and 1.6T modules plus indium-phosphide (InP) laser die. The value-chain logic is direct: AI compute leads to datacenter buildout, which leads to the 800G/1.6T optics bottleneck. Positioning / What the Market May Be Missing

The market is likely under-weighting two things. First, the demand visibility: management's "demand outpaces capacity through mid-2027" statement is stronger than a typical guide, and the Amazon warrant is a revealed-preference signal that a hyperscaler is committing capital to AAOI's capacity. Second, the domestic-manufacturing angle in a tariff regime is a structural advantage that is hard for China-based competitors to replicate.
